Summary

Arista Networks posted Q3 2026 revenue of $3.658 billion, 10.8% above guidance, with deferred revenue flat and product gross margin near 60.7%, while inventory growth weakened cash conversion.

Arista Networks' Q3 2026 earnings beat the company's own guidance on both revenue and margin, but cash conversion weakened. The company reported results for the quarter ended September 30, 2026, in an earnings release and on its earnings call on November 3, 2026 [1][2]. Three operating questions framed the quarter. The first was whether revenue that waits for customer acceptance would keep piling up. The second was whether large-customer discounts and rising component costs would keep squeezing hardware margins. The third was whether locking in supply on a large scale would drag on cash flow.

Revenue was $3.6576 billion, up 58.5% year over year, while the deferred revenue balance barely moved. That pattern indicates growth came from new shipments and customer acceptances happening at the same time [1][2]. Product gross margin recovered to about 60.7%, so hardware unit margins largely held. Inventory and purchase commitments, however, grew faster, and the ratio of nine-month operating cash flow to net income fell from about 1.24x in the first half to about 1.05x. Overall, the quarter strengthens the view of Arista's growth and profit conversion, and cash pressure is the cost of this expansion.

Arista sells Ethernet switching and routing equipment for data center and AI networks. Its core is a single network operating system, EOS, running on switching platforms built with merchant silicon [3]. Customers are mainly cloud and AI giants, along with enterprises and financial institutions. More than 80% of revenue comes from switching products, and the rest comes from post-sale support services sold with the equipment, which carry gross margins of roughly 80% [4].

Revenue beat guidance by about 10% while deferred revenue stopped growing

The Q3 beat was the largest gap above company guidance this year. In the second quarter, the company guided Q3 revenue to about $3.3 billion [5]. Actual revenue was $3.6576 billion, 10.8% higher. Product revenue was $3.1900 billion, up 66.9% year over year [1]. The company raised its full-year 2026 revenue target for the fourth time, to about $13.3 billion, and gave a first 2027 outlook of 38% to 40% growth, or about $18.5 billion [2].

The deferred revenue figures show the beat came mainly from new shipments. Deferred revenue is revenue that has been invoiced but not yet recognized because customers have not completed acceptance. The balance was $6.8659 billion at the end of Q2 [6] and $6.8395 billion at the end of Q3, the first sequential decline since 2025 [1]. The CFO said product deferred revenue fell by $86 million and that both releases and additions were large this quarter [2]. On that basis, product revenue rose about $585 million from Q2. Even if the full $86 million were counted as Q3 revenue, it would account for only about 15% of the increase.

This result eases the concern that deferred balances would keep stacking up, but it has limits. The amount recognized from the opening deferred balance and the size of equipment on customer evaluation will not be known until the quarterly report is filed. The beat also benefited from improved supply. Whether it continues next quarter depends on supply, and the company says it has about two quarters of visibility [2].

Product gross margin held above 60%

Higher product gross margin shows that large-customer volume and component inflation did not further erode hardware unit margins. Based on product revenue and product cost, Q3 product gross margin was 60.65%, above 59.8% in Q2 [7] and close to about 61.0% a year earlier [1]. Non-GAAP gross margin was 64.0%, above the company's guidance of about 63% [1][5].

The roughly 1 percentage point year-over-year decline in consolidated gross margin came mainly from revenue mix. Service revenue grew only 17.9% year over year, and its share of total revenue fell from 17.2% to 12.8% [1]. If the service share had stayed the same, Q3 consolidated gross margin would have been about 64.6%, unchanged from a year earlier. Management said the year-over-year decline came from component inflation, partly offset by supply chain efficiency [2]. The company guided Q4 gross margin to 63% to 64% and kept its 2027 range at 62% to 64% [2]. The company also anticipates adding one or two customers that each account for more than 10% of revenue, and it has signed a multi-year memory purchase agreement. The effect of these two items on 2027 gross margin is not yet visible [2].

Conclusion

The quarter shows that Arista's revenue growth does not depend on a growing deferred balance, that hardware margins stayed stable as large customers ramped, and that profit grew in step with revenue. Cash generation was the one area that weakened this quarter. Non-cancelable purchase commitments rose from $9.7 billion to $11.4 billion, and inventory rose from $2.5353 billion to $3.2098 billion, faster than revenue [1][2]. Nine-month operating cash flow was $3.9774 billion, only about 5% above net income, compared with about 1.24x in the first half [1][8]. Management described this as an intentional inventory build to meet demand [2]. The next tests are whether Q4 revenue reaches the guided $3.9 billion to $4.0 billion, whether the year-end deferred balance ends above last year's level as the company indicated, and whether new large-customer discounts and the inventory build turn into shipments and cash in 2027.
